I thought it would be useful to start a thread to discuss how google algorithm works? What are the factors used by google algorithm? Can someone please explain?

Well, It is nearly impossible to give the correct information about Google algorithm. However, as per the research done till now, it seems that Google gives more importance to Unique content. Also, backlinks are really important. The more backlinks you get, the higher the ranking you have for your website. Make sure that the quality of backlinks also matters

Google also determines the rank of your website or a single blog post on the frequency and the way the keywords, tags, categories etc are used. Updating your website also matters and you should do that if you want to have good rankings on Google. Fresh new content will determine the rank of your website.

I think as long you will keep quality and unique content everything is going to be just fine.

According to you answers, it seems that unique content and quality backlinks are the factors on which Google defines the importance of a web site.
What things should be followed in order to avoid the Google penalties?

There is nothing called as Google Penalties. By your words it seems that you want to know how is it possible to maintain or improve rankings in Google.

To maintain and improve rankings in Google, you should have Good and unique content on your website and also maximum backlinks which will give good rankings. Also, you should make sure that you update your website regularly with good content which will help you to maintain and get good rankings in Google ;)

Before I knew about the 'unique content' thing, I had quite a few free reprint articles on my site from ezinearticles.com.

I still managed to get a Page Rank 5 for the site, so duplicate content can't be all bad.
